Common 1031 Exchange Pitfalls and How to Avoid Them

While Section 1031 offers substantial economic benefits, the governing rules are rigid and strictly enforced by tax authorities. Minor administrative oversights or misunderstandings of tax code requirements can compromise an exchange, leading to immediate capital gains tax exposure.

One frequent mistake is failing to set up the Qualified Intermediary agreement before closing the sale of the relinquished property. If escrow closes and sale proceeds are delivered directly to your bank account—even for a single hour—constructive receipt is established, immediately invalidating tax-deferral status for the sale.

Another common pitfall involves the “same taxpayer” requirement. The IRS mandates that the entity selling the relinquished property must be the exact same legal entity acquiring the replacement property. Changing ownership structures—such as selling as an individual and buying under a new multi-member LLC—without advance planning can create major exchange compliance issues.

Improper identification during the 45-day period also accounts for many failed exchanges. Identification notices must be in writing, signed, unambiguous, and delivered to your QI before midnight on the 45th day. Ambiguous descriptions or late submissions offer no leeway under IRS audit standardizations.

Finally, failing to plan for debt replacement often causes unexpected tax liabilities. If your sold property had a $500,000 mortgage, you must carry over equal or greater debt (or substitute cash) on the replacement property to avoid incurring mortgage boot. Pre-qualifying for replacement financing early mitigates this risk.
